to get it as fancy looking as the one in the video you have to wire the needed cables from each button to a connector which, with a bit of work, can be crammed into the PSP's chassis. Now you just need to build an PS2-to-"connector you used" adapter and it you're done. There's a bit more to it, but that was pretty much the gist of it I think.

What? He's using a breadboard/microchip setup that interfaces via the component port (I think). There's custom code involved, so the PSP has to have hacked firmware. The second link at the top contains the source code.
Oh that's nice! Most solutions I've seen on this mod are a mess, but have a dedicated connector built into the PSP so one can still use video out and usb while having the controller plugged in.

That'd be ace if someone does hack a PSP to a Jamma cabinet setup. Would be interesting to use TokyoDrift's PS2 controller to PSP device + a pad hacked PS2 controller setup.
